In a move that surprised market analysts, Russia’s central bank ramped up its key interest rate by a larger-than-anticipated 100 basis points to 8.5%, responding to inflationary pressures magnified by a weak ruble, a constricted labor market, and robust consumer demand.
Key Points:
Russia’s central bank has opted for a substantial increase in its key interest rate, raising it by an unexpected 100 basis points to 8.5%. This marks the first time the bank has elevated rates in over a year, a shift in course from a gradual reversal of an emergency hike to 20% triggered by military incursions into Ukraine in February last year. The previous rate cut was implemented in September, bringing the rate to 7.5%.
The bank acknowledged in a statement that “the increase in domestic demand surpasses the capacity to expand production,” attributing this in part to the “limited availability of labor resources.” The resultant inflationary pressure, combined with the ruble’s depreciation this year, significantly amplified pro-inflationary risks.
Furthermore, the central bank adjusted its year-end forecast for inflation, raising it from a range of 4.5-6.5% to 5.0-6.5%. The bank also left the door open to potential rate hikes in future meetings. This unexpected move surprised analysts who had predicted a more modest increase of 50 basis points.
Inflation data from this week showed a leap in households’ inflationary expectations for July and a quickening pace of Russia’s weekly consumer prices. These figures prompted some analysts to adjust their predictions, anticipating an even larger rate rise.
Annual inflation, which had dropped below the bank’s 4% target due to the high base effect from last year, is now on the upswing once again, currently standing at 3.86% according to the economy ministry.
Central Bank Governor Elvira Nabiullina is expected to provide more insights into the bank’s forecasts and policy during a media briefing at 1200 GMT. The next rate-setting meeting is scheduled for September 15.
